Possibly a $0.99 phone would be taxed on $0.99 value, while a $200 "free" phone with contract is taxed like a $200 phone. I don't know if taxing authorities are that gullible.

If someone searches for phones based on price, this will shift the 3GS to a different category.

Generally the categories are:
Free
$1 - $49
$50 - $99
$100 - $199
$200+

Or something similar - ranges may be larger, but the point is the same. This removes Apple phones from the Free category.
It also means you MUST pay something before you can walk out the door, thus meaning they have some payment from users - which may help with identity fraud and perhaps change the taxable amount, but I suspect it is more about where it shows up on their site.

But at only 99 cents, they wouldn't yet be in the $1-$49 category, thus making them vanish and curbing demand since people will think they're no longer available.

I can't tell you the exact reason, but it has to do with taxes and writing off expenses on their books. I am sure some Fark CPA type can fill us in on the reason.

FTFA: AT&T in an unusual decision raised its price for the iPhone 3GS on contract. Previously free on contract like Apple set, the entry iPhone now costs 99 cents. The company didn't have an explanation for the hike, but in a statement didn't expect demand to change.

1) The 99 cent price causes free publicity to be generated about it.

2) By charging more than zero for the phone, it probably allows AT&T to handle the transaction differently for accounting / tax purposes.

my guess is that it was done to prevent fraud. forcing a credit card transaction to get the item to ship will keep a lot of fake orders from being placed.
