Key phrase from an article on AIG asking for more government money:

That is what this is all about. I have been looking at this for weeks trying to tie all the pieces together.

This started with the creation of the Fed in 1913 and is coming to a head now.

The Fed stopped reporting M3 in 2006 (the value of all money in the system and the only thing they reported on with the big money figures). Some estimate it to be around 14 Trillion dollars.

Now, the estimation out there is that "derivatives business" mess could be upwards of 51 Trillion. Given that people bet on both sides of a credit default swap so not all of that is going to have to be paid out in one direction, but it still leaves a lot of possibility for a lot of money having to be paid to someone.

What I see the Fed doing with this first bailout (there will be more, count on it), is they are going to try and work with the remaining banks to unwind these derivatives slowly by allowing defaults where both sides of the position are close to equally leveraged and by buying mortgages where the default side is backed more to shore up the losses.

What is so sad is that we have let the banks get so far out of control. Fractional lending works only as long as people keep borrowing and what I think (I hope) some in Washington are seeing is that the middle class is about tapped out.

With nearly 14 Trillion in "Money" out there, you would think there would be more than 800 Billion in actual hard currency floating in the market wouldn't you? There isn't. There is about 1 Trillion in actual hard currency (the Fed holds around 200 Billion).

If everyone wanted to get there "money" out at once - forget it - game over.

That's a fairly stupid answer. Here's a simplified scenario. The banks loaned out a lot of money, that isn't getting paid back. Why they did so, is a separate discussion. For the immediate future though, they don't have any more cash to lend out. No loans means no mortgages, and no business loans for expansion/starting a business altogether. The economy flounders, and we all end up screwed.
